The engine has two main big chunks of metal, one on top of the other. The block is on the bottom, which is made of steel.
The head is on the top, and is made of aluminum. If you look at your engine, you probably wouldnt notice which one is which because they each have a large, identical face which is bolted to other. In between them is a metal gasket. Just imagine two thick books stacked on top of each other. Then imagine that there is a single peice of paper in between them, which serves as a seal between the two so no stuff leaks from between the two. The gasket mushes up because it is a lighter metal and it makes it so nothing leaks from the engine (compression when the engine fires, oil, coolant, etc).
Head gasket problems arise for different reasons, but its a pretty common problem because the gasket can get corroded from so many things (crapy coolant mix, engine running wrong, etc). If it breaks or cracks in any place, it can let some stuff leak to other parts of the engine.
Its almost impossible to conceptualize without seeing it in person, but it is a pretty simple concept once you see it in 3D. That price range for a new head gasket sounds reasonable.
