It doesn't do anything different, really. Some folks go to an external VR because many have adjustable voltages, something audio folks may go for to keep the voltage higher. Also, you may be able to place it in either a more accessable position, or put it in a more environmentally benign place. An alternator tucked under an exhaust manifold isn't a great place for electronics. An external VR can be bigger, so it may be possible to get better regulation.
The fact that you don't see a lot of external VRs should tell you something. The VR has the brushes built-in, so even if you went to an external VR, you still need brushes, and would need a brush-pack that fits on the exisiting alternator, assuming you were to keep it.
My guess is that most external VR applications are for folks that need to seriously upgrade the power generating system, like much-bigger-than-stock alternators and the like to power major audio systems. If you aren't going to a 3000 watt stereo, or aren't going to mount searchlights on your car, the stock internal VR should be just fine.
