Failed DEQ inspection (bad 02 sensor?) (a bit long)

My '88 9KT failed DEQ inspection here in Oregon a few months ago do to excessive THC (total hydrocarbons). The allowable limit is 2.0 grams/mile. Mine was 2.37. Everything else was well within acceptable limits.
My first step in diagnosing the problem was to pull the plugs. I found they were gapped correctly, and nothing to indicate either a rich or lean mixture.
I initially suspected the cat. converter was bad, and had a new 3" Catco installed since I planned to replace the existing exhaust with the JT in the near future. I took it back to the testing staition, and it failed again. THC now read 5.10.
My next step was to check the oxygen sensor. With the sensor connected, and the engine running for a few minutes, I got voltage reading that fluctuated between .04 and .81 volts. I was surprised to see the voltage drop that far and wonder if that might indicate a bad sensor.
If the oxygen sensor is o.k., I guess the next place to look would be the AMM or FPR. I could not find any vacuum leaks.
Please give me your thoughts on wheather the 02 sensor is in need of replacement, and where I might look next if that is not the problem.
