How the automatic transmission works

I've been thinking about it for a few days now. How is it that auto trannies work? I'm pretty sure that in a manual transmission the engine is in physical contact with the drive shaft in the same way that a bicycle's gears are physically linked to the pedals and wheels.
I'm under the impression though that automatics work differently. A friend explained that the linkage between engine and driveshaft isn't solid (ie metal pushing metal) but is rather viscous (engine's paddle pushing oil, which pushes the driveshaft paddle)
Is this really how it works? If so then the suggestion to tow only with an automatic makes sense (less pressure on fragine metal parts). If this is the way things work I still can't figure out how one obtains different gear ratios( eg first, second...).
