Grey smoke is oil, and with that amount of play in the turbo shaft, odds are pretty good that the turbo is shot and that a simple rebuild kit may not be enough - the vanes on the turbine may have rubbed against the inside of the casing on the exhaust side.
It's easily possible that you have two (or more) separate problems. On old, ill-maintained cars, no matter how good they are, sometimes the cars just continue to be driven after an issue develops. And if it overheated at some point in time, the chances of wanting a head gasket are pretty good.
Are there white "crusties" around the joints on the turbo? That's a good sign that there was a small breach in the head gasket.
