I spent 12 days there back in 1997 going all over on a geology trip as an undergraduate.

It's a fascinating place. The people were friendly, the landscape is surreal. Reykjavik parties hard in the night clubs on weekend nights (one person on the trip said it was sort of like a mini Mardi Gras, 52 weeks a year). It's very easy to walk around the city since it's not that big. I found about about the museum of mammalian penises after the trip, unfortunately.

Food and such was very expensive. Beer was incredibly pricey, liquor quite cheap due to taxation. I'd really suggest a trip to the hot springs at Landmannalaugur. If nothing else, you should see Gulfoss and Thingvellir.
I can't comment on driving vs. tours since I was on a bus and we went to some really offbeat spots looking for interesting geological features.
The Blue Lagoon is a must-do activity on the way to your flight home.

If you go, you must try the brennivin [evil chuckle]. And if you're truly a brave soul, eat the hakarl. If you survive, tell us about it. I remember eating some lichen soup that was quite tasty.

Iceland is such an amazing place, I'd go back in a heartbeat. One truly remarkable thing was how clean and unpolluted the landscape is. I remember looking at the smog when flying back to Boston thinking "we're gonna breath that stuff?"
