It does all of the normal things when it's in the normal operating range. The 3rd position closes off the flow to the heater core when it gets up into the red zone.
I'm sure that the SAAB engineers thought it through and have their reasons why they did it this way. I remember reading the reasoning here on the board a few years ago, but can't remember what the rasoning was.
For me, I'd rather be able to do what your wife did - turn the heat up high and use the heater core as an auxiliary radiator.
But, from the other symptoms you describe, it does sound like you either have a headgasket on the way out, a radiator with some blockage, or a bad thermostat.
If it's over two years old, you may want to consider replacing the thermostat as part of normal maintenance.
Does it take a long time to warm up in the morning?
