Cat 5 all the way. I setup the router (Linksys wireless) in the master bedroom closet and I put in place a patch panel (Open House Data Hub) and upgraded switch (Lucent Cajun) in the closet. I used the Open House setup of products (see link - this shows whats available - I got the stuff from a local supplier). They are cheap and adequate for home use. If you don't do this out of a closet I would suggest an office or a den.
At any rate I ran all the cable from that one spot to every room in the house. My goal was to have cable, phone and ethernet in every room. From the Open House panel you can run phone and cable along with the Cat 5. Nice setup. I spent time thinking of where in each room a computer would be setup so as to set the location for the network jack. It was well worth the effort.
My router is a wireless router because I have several laptops that I like to roam with. All my servers and PCs for the wife and kids (one on the way) are hooked into the walls. Linksys makes a nice router. I tried Netgear as well, but returned it because the wireless range was less than adequate. You can use the Linksys product to setup a DMZ and even host a website out of your house. If you want to go fancy get a Sonicwall.
If you want to avoid all of this you may want to just go wireless. A wireless router (802.11b compliant) is basically the same cost as a standard router. the wireless cards are fairly cheap as well. I like my setup, but sometimes it is a bit overkill;) I liked the intellectual challenge of setting it up.
