If you don't know already, find out how much labor was involved to tear the engine apart. You may have to eat that cost and proceed with a more sensible option. If it's actually true that the block is damaged, it's probably just silliness to rebuild at that point.
Used B205 engines seem to cost between $1000-2000 and since they already have everything apart, there's a slight chance you could have a replacement dropped in without exceeding the $3000 you were expecting. But you may want to consider pulling the plug on them and having the engine-less car towed someplace else for the installation, since from the sound of it, I doubt they would appreciate an attempt to reduce how much money they're milking you for.
If you still think you want them to rebuild your engine, demand a detailed breakdown of exactly what parts and labor are included in their quote. Someone here would probably have an idea of what items would or would not be affected by an oil-starvation failure.
